A forex option involves trading of an underlying asset, to which an option will be derived. The buyer of a forex option always has the right to buy or sell the asset though is not obligated to do so. The seller, however, is obligated to fulfill the agreed transaction at the buyers’ request. The most common assets transacted include stocks, bonds and currencies. The opportunities presented by forex options are highly risky and not advisable for those who are unfamiliar with it. However, they offer great investment and security options for those who understand them well.

    To illustrate transactions involving options, imagine you want to buy a house valued at $300,000 but have no money at the time. After consultations with the owner, you agree to buy the house at that price in two months. This is however, an option to which you pay $4,000. In case the value of the house goes up to $700,000 during this period, the seller is still obligated to sell you the house at the previously agreed price. However, if you are unable to purchase the house for a number of reasons, you will lose the option money ($4,000). In this example, the buyer may gain if the value goes up or vice versa. Since these are commonly done with stocks or bonds as the underlying stocks, buyer predictions could be wrong or right.

    To understand Forex options, a trader must understand premiums, which are the total cost of the option, for instance, in the above instance; $4,000 is the premium of the house. The premium of an asset is determined by the intrinsic value, time value, interest rate differential and volatility.

    The intrinsic value is the present option price supposing the option is exercised. Intrinsic value position compared with the strike price can be explained in different ways. One is by use “in the money” situation. This is a situation when the strike price is more than asset’s present value. The second way to describe an intrinsic value is an “out of money” situation, when the present value is higher than the strike price and lastly, an “at the money” situation, when both the strike price and the present value of the asset are at par. The second factor that determines the premium is the time value. Market movements are generally uncertain making some transactions shorter while others longer. If your option takes a longer period to be exercised, you are more likely to pay a higher premium and vice versa. The third factor is the differences in interest rates. Interest rates directly influence the relationship between the strike price and the present market value for the asset. When the interest rates change, the differential is normally included in the option price together with the time value. The last factor considered is volatility.
